I'm not a expert, but with copyright law volume is both relevant and irrelevant. Irrelevant in the sense, whether a violation has occured is not dependent on volume; that a person copied it at all is a problem. One line or the whole thing, copying is copying. Volume is relevant in the sense the more you rip the easier it is to prove both the violation and the appropriate damages.
I haven't read the fic, so I can't say for certain, but it depends on what "heavily modified" amounts to, though this post wouldn't help your case.
There is, however, a certain irony to the ff.net policy, since fanfiction, by it's very nature is a dervative work which is a right protected under the copyright act. I know fair use is the first thing people would say, but that's far from obvious (and I wouldn't be the least bit surprised to see that it wasn't one) and fair use analysis can be unpredictable. It's a multi-part test with factors that are weighed by the court. From the looks of it, most copyright holders just allow it, and I've not seen anyone try to test it (ditto for fanarts), though Viz threatened to with Naruto fanfiction before backing off.
So...I'm kinda funny to see them sight copyright as the reason for the songfic policy; then again....most song fics I've read are nothing but glorified republishings of the lyics. I can't say I blame them though, given what can be at stake if they are wrong, I'd always err on the side of caution, especially with the volume of violations that can easily invade a site that large.
